Mezzanine Debt

Mezzanine debt is a layer of financing that sits between a company's senior loans and its equity, often carrying higher interest rates and warrants that give the lender a potential ownership stake.

Picture a company's financing as a stack of floors. The ground floor is senior debt — the first to be repaid and the safest. The top floor is equity — the last to be paid but with the highest upside. Mezzanine debt occupies the middle floors. Because it is repaid after senior lenders in a default, it carries more risk, and lenders typically demand a higher return to compensate. That return often combines a cash interest payment with warrants — rights to purchase equity in the company at a set price — giving the lender some participation in the company's growth.

Mezzanine financing is common in leveraged buyouts, where a private equity sponsor is acquiring a company using a combination of debt and equity. When the senior bank loan does not cover the full purchase price and the sponsor wants to limit how much equity it contributes, a mezzanine lender fills the gap. A three-generation family with a direct investing program might provide mezzanine financing to a mid-sized logistics company, earning current income through interest while holding warrants that could appreciate significantly if the company is later sold. The key confusion to avoid is conflating mezzanine with direct lending — direct lending usually refers to senior loans, while mezzanine explicitly accepts a subordinate position. The legal and tax structuring of mezzanine instruments is complex; families must engage qualified attorneys and CPAs before participating.
